I'm choosing this option, because it's the only one that doesn't cost money. It's the amazon box that it came in. PLan on taping it back up then asking the ups person place the return label over the label on box. Is this possible?

UPS Store employee here. That option means that whatever you're returning is going to be consolidated into a box with other returns heading back to the same warehouse. You can box it if you'd like, but Amazon is literally paying us to take care of that for you if you want to save the box for a return that actually needs it. Every store is different, but at our store if it's a small item in a small box we put the consolidated label on it and stick it box and all into the bigger box (because we get slightly more from Amazon for doing it this way.) If we can hear a small thing rattling around in a larger box we take it out of the box, consolidate the item, and toss the box. If the box is really big and we don't hear movement we override the consolidation and print a shipping label for it, but we try not to do it often because we get compensated less for a regular drop off package than when we consolidate them and it's roughly 75-80% of our businesses these days so we try to get as much money from them as we can.

For a few months now returns were at Staples, Kohl's or whole foods with no label or box for free and $1 for UPS store drop offs
The other day I had a very small piece to return, saw UPS store free and chose that
At UPS store I put my unpackaged item down and brought up the QR code, sorry the lady says this is for customer packaged only
What this means is you don't need a label but you do need to package your item in some sort of box of shipping envelope
They are happy to sell you one (envelopes start at ~$5)
I chose to instead take it home and use the box from my next Amazon delivery. It turned out to be very large (item was size of a frying pan) so I put my tiny item in there, reused the packing paper and sealed it up. Brought it to UPS store and sent it off.
TLDR: UPS store wants to charge for envelopes, I used largest box I could to do free return

As far as I know - that's always been the case - and I always have returned via the UPS Store. Some items require packaging, some don't - those details are included in the return instructions for the item (same place as the QR code).

Some Amazon returns do not need to be packaged. The UPS store person will scan your code and then put your item in one large package that has everyone else's returns along with it. A lot of this stuff ends up in the dumpster or sold to a third party so Amazon doesn't care. The policies of a UPS store may vary, they are independent franchises, but as for UPS employees, they will stick a shipping label on the item and send it as is. At best, they will stick it in a clear plastic bag akin to what the grocery uses for produce.
